Introduction
At Cardo AI, we’ve built a dedicated solution for PIK loans, automating real-time interest accrual tracking and risk monitoring to ensure lenders maintain accurate, up-to-date exposure visibility.
Payment-in-Kind (PIK) loans offer companies a way to ease cash flow constraints by deferring interest payments and adding them to the loan principal, effectively capitalizing the interest. While this provides immediate relief, it introduces complexities for lenders due to its structures and optional features. Accurate accounting of non-cash transactions, compliance assurance, and assessing leverage ratios, covenants, and overall risk all add complexity.
What’s in it for you?
- Flexible configuration: choose the PIK option defined in the legal agreement and configure it through a user-friendly interface.
- Automated interest calculations: let the engine run complex computations for you according to the terms specified in the configuration.
- Handy consultation of contractual PIK terms: refresh your memory on PIK terms historically applied without the need to open (or re-open) the contractual agreement.
- Easy terms update following contractual amendments: update or remove your PIK terms mirroring a contractual amendment.
Why does it matter?
- Streamlines calculations: Automatically computes expected cashflows based on the chosen PIK option, eliminating the need for manual recalculations, saving time, and reducing errors.
- Simulates cashflows: Offers a full view of PIK-based accruals through the facility’s maturity, supporting accurate performance metric calculations.
- Tracks PIK details: Maintains records of PIK information and updates to contractual terms, ensuring timely and accurate references for facility performance assessment.
How does it work?
Flexible PIK configurations
Cardo AI’s solution, within our asset-based finance software, supports flexible, user-friendly configurations that include:
- True PIK: All interest is paid in kind for the entire duration of the facility.
- PIK Toggle (Pay If You Like): Allows the borrower to choose whether to pay cash interest, in kind, or as a combination of both for any given period.
- Pay If You Can: Requires the borrower to pay interest in cash unless specific conditions, such as financial covenants (e.g., debt-to-equity or interest coverage ratios), necessitate payment in kind.
For all these options, users can configure details like fixed or floating PIK rates (capitalizing only the margin, base rate, or both), the applicability period, and how accrued interest is handled (PIK, cash, or a mix).
Automated management and adjustments
Once configured, the system updates Payment Schedules to include PIK details such as applicability, capitalized amounts, and daily accruals. In cases of a PIK Toggle, users can decide installment-by-installment whether to apply PIK fully, partially, or not at all, with the system ensuring accurate updates. Configurations can be adjusted to reflect contractual changes, such as extending or reducing applicability periods, modifying rates, or altering PIK portions in True PIK scenarios. Users can also access a term history with detailed logs of all actions performed on the platform, ensuring accurate tracking of all amendments and calculations.
Use case
A Credit Fund that manages a portfolio of direct lending transactions needs to manage and monitor PIK interest on its portfolio of loans, ensuring that the interest is properly tracked and reported over time. Our PIK loans solution supports the fund with:
PIK Interest calculation: The solution automatically calculates the accrued PIK interest and ensures the accrual is properly compounded.
Accrual monitoring: The user can view real-time accrual data, including interest added to the loan balance for each calculation period (e.g., monthly, quarterly, annually), and monitor the increased exposure due to capitalization.
Accurate payment processing: The solution updates the interest instalment status based on the PIK component (full PIK, PIK-cash mix, full cash) generating the payment notice and sending the correct information to a payment processing service (where available).
Report generation: The user can generate detailed reports outlining the PIK interest calculations, including the starting principal, interest rate, accrual periods, and the total interest accumulated.
Audit and compliance checks: The solution tracks historical accruals and maintains a log of all calculations, making it easier for the user to audit the interest calculations for compliance with financial regulations or loan agreement terms.
Post-calculation adjustments: If the loan terms change (e.g., interest rate adjustment or early repayment), the user can input the changes into the tool, automatically adjusting the PIK interest accrual calculations.
