Introduction
When a company takes on debt, it must pay interest and fees to its capital provider as specified in the credit agreement. These payments are essential to maintain access to funding. A payment waterfall defines the sequence in which lender of a ABF transactions are are paid, typically monthly or quarterly. When evaluating risk and profitability in an ABF investment, the payment waterfall plays a crucial role.
Modeling payment waterfalls is often challenging, particularly in Excel, and even more so for intricate structures with complex dependencies and execution rules. Structure finance professionals often face problems like time-consuming manual setup, difficulty visualizing payment sequences, and a high risk of errors when adapting models to align with contractual provisions. These challenges can slow down deal analysis and risk assessments.
What’s in it for you?
Our Payment Waterfall Tool empowers users to design, model, and simulate payment waterfalls with accuracy and ease. Waterfall can be used for both simulation purposes and execute payments.
It offers a range of advanced features to streamline the modeling process and enhance your analysis:
- Intuitive visualization: Clearly define the computation of each payment and visualize the sequence in an intuitive interface.
- Drag-and-drop functionality: Effortlessly reorder payments with simple drag-and-drop actions.
- Trigger modeling: Define execution rules for different Waterfalls (e.g., pre-enforcement vs. post-enforcement waterfalls) to ensure accurate and compliant modeling.
- Contractual alignment: Model waterfalls as close as possible to the contractual provisions, reaching “penny perfect precision” levels.
- Pre-deal simulation: Simulate waterfall structures and test different payment mechanisms, tweaking triggers and thresholds to analyze impacts and results.
Why does it matter?
The payment waterfall configuration tool empowers structured finance professionals to:
- Ensure accuracy: Align waterfall structures with legal documentation to reduce errors and improve compliance.
- Save time: Simplify complex waterfall modeling with intuitive tools.
- Enhance analysis: Evaluate the impact of different assumptions or inputs on deal performance.
- Build trust: Deliver transparent, replicable models for all stakeholders.
How does it work?
Users can easily create the payment structure and visualize the sequence of each payment. The tool supports the creation of nested structures, allowing users to define multiple layers of payments. Payments can be reordered effortlessly using a drag-and-drop interface.
For each payment, users can define the computation method, providing maximum flexibility in specifying formulas. Multiple waterfalls can be configured, and users can also set triggers that determine which waterfall should be executed under specific conditions.
Once the payments and waterfalls are set up, the tool first evaluates which waterfall should be executed. It then processes each payment sequentially. Based on the available funds, the tool calculates the amount to be paid and determines any unpaid amounts that can be carried forward to the next payment date. Additionally, users can define different waterfall structures and simulate their impact on liabilities’ returns by stressing input variables.

Use Case
The challenge
A global asset manager overseeing a portfolio of Collateralized Debt Obligations (CDOs) faced challenges in accurately modeling payment waterfalls due to complex deal structures. Their transactions involved multiple layers of payments distributed across as many as 20 liability tranches. Additionally, the interest payments on the notes were determined by a combination of triggers calculated from the underlying portfolio, such as the quarterly rolling excess spread average and default levels.
The solution
After adopting our Waterfall Tool, the firm simplified its process:
- Easy setup: They used the drag-and-drop feature to create accurate payment hierarchies quickly.
- Clear rules: The tool allowed them to define specific conditions, such as acceleration triggers, directly within the model.
- Error detection: By running the payment waterfall with our tool, they identified mismatches between their models and the calculations provided by the transactions’ Trustees, helping them avoid costly mistakes
- Structure optimization: By running simulations, they anticipated losses across different scenarios and identified liability structures to optimize returns on new deals.
The results
With our tool, the firm:
- Corrected fund distribution errors, ensuring accurate allocation
- Predicted cash shortfalls in junior tranches, helping them adjust strategies early.
- Designed better liability structures for new deals using accurate simulations.
